A company can report rising revenue, beat Wall Street estimates, and still carry a balance-sheet problem that changes the entire investment case. Debt is not automatically bad. It can fund a factory, finance an acquisition, or bridge a business through a downturn. But knowing how to evaluate company debt helps investors separate productive borrowing from a financial burden that could pressure earnings, dividends, and the stock price.
The key is to look beyond one headline number. A $20 billion debt load may be manageable for a company producing $10 billion in annual operating cash flow, yet dangerous for a business with thin margins, falling sales, and large bonds coming due next year. Debt must be measured against a company’s earnings power, cash generation, interest costs, and refinancing options.
Start With the Debt Total, Then Find Net Debt
Begin on the balance sheet. Companies typically report short-term borrowings, current portions of long-term debt, and long-term debt separately. Add them to find total debt. Short-term obligations matter because they need to be repaid or refinanced within 12 months, often at whatever interest rates the market offers at that moment.
Then subtract cash and cash equivalents to calculate net debt:
Net debt = total debt – cash and cash equivalents
Net debt is usually a more useful starting point than gross debt because cash can reduce financial risk. A company with $8 billion in debt and $3 billion in cash has $5 billion in net debt. Still, do not assume every dollar of cash is available for repayment. Some cash may be held overseas, reserved for operations, pledged as collateral, or needed to fund seasonal working-capital needs.
The quality of the cash matters, too. A stable consumer-products company may operate safely with modest cash because sales are predictable. A cyclical manufacturer, commodity producer, or early-stage technology company may need a larger cash cushion to survive a sharp slowdown.
How to Evaluate Company Debt With Leverage Ratios
The most widely watched debt metric is net debt to EBITDA. EBITDA stands for earnings before interest, taxes, depreciation, and amortization. It is an imperfect measure, but it gives investors a quick view of debt relative to a company’s operating earnings.
Net debt to EBITDA = net debt / EBITDA
If a company has $5 billion of net debt and $2.5 billion of annual EBITDA, its leverage ratio is 2.0 times. Lower is generally safer, but there is no universal cutoff. For many mature industrial or consumer businesses, leverage below 2.0x may look conservative, while 3.0x to 4.0x can deserve closer scrutiny. Highly stable utilities, telecom operators, and infrastructure companies often support more debt because their cash flows are regulated or contract-based. Cyclical businesses can become risky at leverage levels that seem ordinary in a boom.
Investors should also ask whether EBITDA is durable. A retailer’s EBITDA may be boosted by a temporary surge in consumer demand. An energy producer’s profits can jump when oil prices rise, then reverse quickly. Using peak-cycle EBITDA can make a debt burden appear much smaller than it would be under normal conditions.
For banks, insurers, and other financial institutions, debt-to-EBITDA is less meaningful. Their balance sheets are the business model. Focus instead on capital ratios, liquidity, loan losses, funding sources, and regulatory requirements.
Check Whether Earnings Cover Interest Costs
Debt becomes a serious threat when interest expense begins to consume too much of operating profit. Interest coverage shows how easily a company can pay the interest on its borrowings.
Interest coverage = EBIT / interest expense
EBIT, or earnings before interest and taxes, is often preferable here because interest is paid with real operating profit, not an adjusted earnings figure that excludes depreciation. A company generating $900 million in EBIT and paying $150 million in annual interest has 6.0x interest coverage.
A higher number provides more room for error. Coverage above 5x is often comfortable for a profitable, established business. Coverage between 2x and 3x calls for context. Below 2x, a modest decline in earnings or increase in borrowing costs can quickly tighten the situation.
There are exceptions. A company may have low coverage after a major acquisition but a credible path to cost savings and debt reduction. On the other hand, a company with apparently strong coverage may face a refinancing wall that resets low-rate debt at far higher rates. The direction of travel matters as much as the latest ratio.
Follow Cash Flow, Not Just Reported Profit
A company does not repay lenders with adjusted EBITDA. It repays them with cash. Review cash flow from operations, capital expenditures, and free cash flow over several years.
Free cash flow = operating cash flow – capital expenditures
Consistent positive free cash flow gives management options: pay down debt, repurchase shares, maintain dividends, or invest in growth. Negative free cash flow is not always a red flag. A data-center operator or semiconductor manufacturer may be spending heavily to expand capacity. But investors need evidence that those investments will generate returns before debt payments become more demanding.
Watch for a business that reports healthy net income while free cash flow stays weak. That gap can result from rising inventory, slow customer payments, aggressive revenue recognition, or capital expenditures that accounting earnings do not fully capture. A debt-heavy company with weak free cash flow has little margin when sales slow.
Study the Maturity Schedule and Interest-Rate Exposure
Two companies with the same amount of debt can face very different risks depending on when the debt comes due. The notes to the financial statements and management discussion usually show a maturity schedule. Look for concentrated repayments over the next one to three years.
A near-term maturity wall can force a company to refinance at higher rates, issue stock at an unfavorable price, sell assets, or cut spending. This risk rises when credit markets tighten or the company has a below-investment-grade rating. A business that borrowed at 3% in 2021 may be facing refinancing costs closer to 7% or 8%, depending on its credit quality and market conditions.
Also examine fixed versus floating-rate debt. Fixed-rate borrowing offers protection when rates rise, although it can leave a company paying above-market costs if rates fall. Floating-rate debt adjusts quickly, which can help in a declining-rate cycle but hurts when the Federal Reserve is raising rates.
Look for What the Balance Sheet Does Not Make Obvious
Reported debt is not the full picture. Lease obligations, pension deficits, guarantees, legal liabilities, and commitments to suppliers can all affect financial flexibility. Operating leases are particularly relevant for retailers, airlines, restaurants, and logistics companies with large real-estate footprints.
Read management’s disclosures for debt covenants. These are lender conditions that may require a company to maintain certain leverage or coverage ratios. A covenant breach can limit dividends, restrict acquisitions, raise borrowing costs, or trigger a broader restructuring discussion.
Shareholder behavior also matters. If management is borrowing heavily to fund buybacks while the core business is slowing, that is different from borrowing to acquire a high-margin asset with clear cash returns. The same debt number can signal either disciplined capital allocation or an attempt to support earnings per share.
Compare Debt Against Peers and the Economic Cycle
Ratios only become useful in context. Compare a company with direct peers that have similar margins, customer concentration, capital needs, and cyclicality. A software company with recurring subscriptions should not be judged by the same leverage standard as an airline exposed to fuel prices, labor costs, and travel demand.
Then pressure-test the story. What happens if revenue falls 10%, margins compress, or interest expense rises? Could the company still cover its interest, fund essential capital spending, and meet maturities without issuing new shares? Investors do not need a perfect forecast. They need to understand where the balance sheet could break.
Debt deserves the same attention as revenue growth because it shapes how much of a company’s future belongs to shareholders. The best balance sheets do not merely survive a downturn. They give management the capacity to act when competitors are forced to retreat.
